Alpha Image Problem

Why would I be getting this result? The transparency of this material is only showing the default DIFFUSE color of the material...not actually making it transparent in the scene. Notice the material preview showing it TRANSPARENT correctly....notice on the wall the BLACK...if I changed the DIFFUSE color of the material to RED it would be RED on the wall. Not transparent.

Either I'm doing something wrong or there is an issue with how I think this should work. Thanks for any info....

Can be black due to an AO or dirt effect in the wall material?

no AO or DIRT on any materials except the air duct below.

should the bulldog material (which is just a single poly slighty rasie over the wall material) be transparent on the edges with this setup? I've tried inverting the alpha etc...nothing.

Also can be a ray epsilon issue, if the square polygon object is too near to the wall. Not sure.
